Liquidity Pool

A liquidity pool is a collection of funds locked in a smart contract that enables trading on decentralized exchanges (DEXs). Users provide assets, often in pairs, like Ethereum and a stablecoin, to create the pool. These pools facilitate trading by allowing users to swap tokens without needing a traditional order book.Liquidity pools operate on an automated market maker (AMM) model. When someone makes a trade, the pool’s smart contract adjusts the prices based on the supply and demand for the tokens involved. This structure ensures that there is always liquidity available for traders.In return for providing liquidity, users earn a portion of the trading fees generated from transactions within the pool. They may also receive rewards in the form of additional tokens. However, providing liquidity carries risks, such as impermanent loss, which occurs when the price of tokens changes compared to when they were deposited. Overall, liquidity pools play a crucial role in enabling efficient trading and price discovery in decentralized finance.
